When I create a new overlay, what should be the optimum size and resolution of the overlay image?

What do you mean by "overlay" and "overlay image"? Do you mean "level" and "background image"?

Texture application on the wall...

The size of the file I will use in the texture import wizard.

An image of 256x256 or 512x512 pixels is most of the time enough.
